Digital zoom works by reducing the area of the image sensor used to create the image. By doing this the camera achieves a greater telephoto effect. Once the extreme end of a camera/camcorders digital zoom range is reached a significantly smaller number of pixels are being used to create the image thus reducing the image quality somewhat.
